Frankly, you're a better man than me to try to resurrect such a rusty engine. They aren't that rare, and I've never seen a water outlet rusted completely through like that. If the innards of the engine are comparable, it could be a real mess in there. I guess you don't have much to lose by trying to free it up and fire it up, but my bet is that it's a lost cause. I think I'd at least pull the head and the pan and see what things look like before delving into it any further. For all we know, the pan could have been full of water and the crank rusty by now. Or maybe it's like others have suggested and it was purely an electrolysis issue with the thermostat housing and the brass radiator. I've seen a lot of thermostat housings (amazing variety if styles) and they're always rusty inside, but I've sure never seen one crumbling apart like yours.
