There is a differential in the transfer case.

It worsk just like the differential in a drive axle. The differential is between the two driven part, in a rear end it's the left and rigth axles, in the transfer case it is between front and rear.

The single lever is 4hi, in which the diff works, Next stop back is Hi-loc, in which the diff is locked. Next stop back is low, farthest back is low-loc.

To change over to the most usual part time system, you need hubs and usually get inside the transfer case and install a permanent lock in place of the side gears.

I think. ;^) it's been 30 years since I was inside one.
